RBI'S SURPRISE ATTACK TO COUNTER THE IMPACT OF WAR
Dear Readers,
Perhaps, it would not have been appropriate if the RBI had not increased the
policy rates. Considering the tectonic shift in the geopolitical environment and
specifically the uncontrollable rise in inflation, the central bank has taken a
proactive approach and increased policy rates by 40 bps today. RBI raised rates
after three years and nine months last time it had hiked 25 bps from 6.25 to
6.50 in August 2018.
The RBI held an emergency MPC meeting on the second and fourth of May to review
the impact of war, inflation and other risks. The impact of inflation is
strongly visible all over the commodity segment, as prices from gas to grocery
are at all-time highs.
The impact
While industry and economists were already expecting RBI’s move, adopting it
will neither be easy for lenders nor the borrowers. Because lenders will have to
end the party that they were having on the liquidity cushion. Along with policy
rates, RBI has also hiked the cash reserve ratio by 50 basis points, which means
Rs 87,000 crore of liquidity will be immediately withdrawn from the system. On
the other hand, borrowers, whether small-mid-large corporates or retailers, will
have to be ready for higher repayments. In other words, the journey of lowest
interest has ended abruptly.
The future
The RBI has smartly said that the accommodative stance continues but it has
withdrawn the ultra-accommodative stance launched during the pandemic. This
means that it will consider economic dynamics while making future decisions and
not focus much on the pandemic.
As the crude oil prices have flared up way beyond RBI’s estimation, core
inflation is likely to remain elevated in the coming months.
The International Monetary Fund (IMF) has also revised down its forecast of
global output growth for 2022 by 0.8 per cent in less than three months. The RBI
may continue to hike policy rates going ahead till inflation subsides.
